FXTRADING Financial Focus (Asia-Pacific 07/20)Logan Warns Inflation Risks Persist

Discussion within the Federal Reserve over the inflation outlook has intensified once again. Dallas Fed President Lorie Logan said inflation has not yet returned to the Fed's 2% target in a sustainable manner, and relying solely on a natural cooling of the economy is unlikely to be sufficient to restore price stability. In her view, a modest additional tightening of monetary policy would better balance the Fed's dual mandate of controlling inflation and supporting employment, while also reducing the risk of inflation reaccelerating in the future.
Logan said that although June's inflation data showed improvement, a single month of softer readings is not enough to confirm that price pressures have been brought under control. She stressed that the Federal Reserve should not become complacent because of short-term improvements in the data. If inflation does not continue to decline on its own, a certain degree of policy restraint will still be necessary to guide inflation back to its long-term target.
Concerns about inflation are also growing within the Federal Reserve. The latest economic projections show that half of the 18 policymakers expect at least one additional 25-basis-point rate hike this year, while a few officials believe that conditions already justified a rate increase at the previous meeting. Nevertheless, the Fed has so far kept policy unchanged, and markets generally expect interest rates to remain on hold at the end-July policy meeting while officials wait for more economic data to guide future decisions.
Looking ahead, Logan believes there is still room for inflation to improve if housing costs and services prices continue to moderate. However, she cautioned that this outlook remains highly uncertain. A renewed rise in energy prices or stronger-than-expected demand could place upward pressure on inflation again, making it too early to adopt an overly optimistic view of the inflation outlook.
Beyond traditional inflation drivers, artificial intelligence is also becoming an area of focus for the Federal Reserve. Logan noted that AI is driving rapid investment in sectors such as semiconductors and data centers, leading to a sharp increase in short-term demand. When demand grows faster than supply, price pressures can intensify. Although AI is expected to enhance productivity and expand supply over the longer term, the timing and extent of those benefits remain uncertain.
The recent moderation in U.S. inflation has been partly supported by easing energy prices. Earlier tensions in the Middle East pushed international oil prices higher, but the subsequent decline in gasoline prices contributed to a monthly fall in June consumer prices. However, the Federal Reserve believes this improvement was largely driven by temporary factors, warning that inflation could come under renewed upward pressure if energy markets become volatile again.
From FXTRADING's perspective, Logan's latest remarks indicate that controlling inflation remains the Federal Reserve's top policy priority, and recent improvements in individual economic data are not enough to alter its overall assessment. Going forward, the Fed is expected to continue monitoring inflation, employment, and energy prices closely. If core inflation continues to decline only gradually, maintaining a restrictive policy stance—or even reopening discussions on further rate hikes—will remain a possibility.
